Is it possible to enable the use of tags in private messages so that they show the image, as they do in a post, rather than a link?

No, not currently.

Martin, is it a vBulletin limitation or an option that is disabled?

It is an option that has been disabled. If there is a need for images or attachements, then best to use email rather than private messaging.

I don't really mind whether it is on or off, but since it is on in posts, can you give us any particular reason why it is off in PM's?

Controls what gets sent. If it is posted, then someone else gets to see it.

Thats no different then text.
It more then likely is a disk space/resource issue. If you enable images to be sent then it could possibly add yet another drain on the servers. :(

I've always assumed that PM's were PRIVATE messages. Anything agains the AUP would not be caught. The same with images.

The idea of this forum is for a public exchange of information. PMs are turned on because there are some valid uses for them -- such as asking a moderator a question about forum usage, etc.
If something more complex then simple text needs to be exchanged privately, then chances are it is something that should be done via email. Because of this, we don't see a need for attachments or images in PMs.
It is correct that we don't monitor PMs; however, what occurs in PMs is occurring on our servers, so the rules should still apply even if we aren't checking.

I meant that a virus could be passed if images or attachments were allowed.
Any PM that violates the AUP could be forwared to a moderator, anyways.
Thanks for the clarification.
